Diversifying Away from Private Credit Noise Market Insight

As institutional capital has flooded into larger private credit deals, one segment of the market has remained structurally underserved — and, we believe, structurally more compelling.

LongWater Capital Solutions recently published a direct lending market insight examining the case for lower middle market lending across four dimensions: yield premium, competitive dynamics, structural protections and downside recovery. The analysis draws on Q4 2025 default data and a side-by-side comparison of the lower middle market, upper middle market and broadly syndicated loan market.

The findings are clear. Lower middle market loans have historically commanded a spread premium of 200 – 400 bps over comparable upper middle market transactions. The lender pool remains thin by design — complex underwriting, deep sponsor relationships and longer diligence timelines keep institutional capital concentrated in larger deals. Full maintenance covenants remain the standard in the lower middle market at a time when approximately 40% of upper middle market private credit deals have moved to covenant-lite structures. And when credits do face stress, lower middle market lenders have historically recovered more — with first lien recovery rates of 70 – 80% versus 60 – 70% in the upper middle market.
